Abstract

I investigate the magnitudes and determinants of volatility spillovers in the foreign exchange (FX) market, using realized measures of volatility and heterogeneous autoregressive (HAR) models. I confirm both meteor shower effects (i.e., inter-regional volatility spillovers) and heat wave effects (i.e., intra-regional volatility spillovers) in the FX market. Furthermore, I find that conditional volatility persistence is the dominant channel linking the changing market states of each region to future volatility and its spillovers. Market state variables contribute to more than half of the explanatory power in predicting conditional volatility persistence, with the model that calibrates volatility persistence and spillovers conditionally on market states performing statistically and economically better. The utilization of market state variables significantly extends our understanding of the economic mechanisms of volatility persistence and spillovers and sheds new light on econometric techniques for volatility modeling and forecasting.

۱.Introduction

The development of estimators of volatility based on high-frequency information has led to great improvements in measuring financial market volatility. The investigation of volatility spillovers across geographical regions is an import topic that contributes to knowledge about global financial interconnectedness. Volatility spillover occurs when volatility in one market triggers volatility in another market. This effect can be particularly visible during periods of turmoil, diminishing the benefits of international portfolio diversification for investors. The effect has been further amplified by recent technological advances, such as the rise of electronic and algorithmic trading, which have undoubtedly facilitated volatility transmission. Besides, given the dominance of cross-market effects in a wide range of financial markets, financial instruments have become more temporally correlated across markets, raising concerns from regulators about global financial instability and contagion effects (Lahaye and Neely, 2020)…

۷.Conclusions and implications

In this paper, I examine the magnitudes and determinants of volatility spillovers in the global FX market, using tick-level FX data for AUD/USD, GBP/USD, and USD/JPY from January 1999 (January 2000 for EUR/USD) to December 2013. Utilizing realized volatility measures based on high-frequency data, I find evidence of both meteor shower effects (i.e., inter-regional volatility spillovers) and heat wave effects (i.e., intra-regional volatility spillovers) in the global FX market. These results are consistent with those of Lahaye and Neely (2020), who divide the calendar day into five trading segments and confirm the presence of meteor shower and heat wave effects in each segment. However, unlike Melvin and Peiers Melvin (2003) and Cai et al. (2008), who argue that heat waves are more important, I find that the relative importance of meteor shower effects has been increasing rapidly and predominates over heat wave effects in volatility spillovers. This finding emphasizes the increasing interdependence and interconnectedness in the global FX market and highlights potential contagion risks posed by financial liberalization and market openness…
